First you have to go and register your 360 with the http://www.xbox.com/en-US/ website.
Then go to this link: https://service.xbox.com/servicehome.aspx?scrx=1
After that it is a simple questionnaire, I believe and they will send you an email along the lines of "We have sent to you a repair box, please return your Xbox 360 console to us in this box"
When you get the box, place your 360 in it and return to Microsoft. They will repair it and send it back to you. This whole process takes about 2-3 weeks.

Ben,
My Xbox360 at my cabin red ringed about 2 months ago. I came back, called Microsoft, registered over the phone, and they sent me an email.
In the email is the shipping label. Print it. You go to a UPS store (if they have those in Alabama) and pay for the box. All shipping and everything is paid for with their shipping label. 2-3 weeks, you get a new Xbox.
It is one of the most hassle-free processes I have ever been through with any company.
Man up and do it today. Remember to remove your hard drive before you ship it.
Consultant that is funny.
Lastly - I think the two towels trick is to make the thing overheat. These things are failing because of heat problems. Keep that SHHHHHHHHHH
